How do I properly use a quarantine tank? What things should I have in it and what equipment should I have on it. Do I always have a fish living in it to keep the beneficial bacteria alive? How long should I quarantine a fish when purchased and how long if I remove it from my main tank if it is ill?

Depends on what size QT u want. But all you really need is heater, return flow, maybe power head, and seeded water or rock. Leave 6-8 weeks for new guys. I'd do same depending on what main tank fish had issues with. I ran my QT in hypo.

I have a 120g that I am building and I have a 40g breeder that I was eying for a QT. I was guessing a 40g was borderline too small. Do I need a hang off the back skimmer as well?

You can. But no need. 40g is fine for what you got.

True, not needed but....isn't the purpose of a qt to medicate, observe and otherwise make a new addition comfortable? This tells me that keeping nitrates down is a must. Just my opinion though.

Keep some ceramic media in your main sump so you can add it to your QT, when you put fish in it. You can also keep a sponge filter in the sump and use that, if you have to medicate with copper. You can't med with copper, if you have live rock in the tank.

I keep a rock in mine and if there's ich I just go to hypo .

Just my opinion, but you'll want to make it easy to disassemble and clean. If you loose a fish in quarantine you'll need to clean everything with bleach or vinegar

Can you leave a few damsels in the tank constantly to maintain a steady bio load? Without copper treatments of course.

I wouldn't see why not
